Breaking the SWIFT Deadlock: From the "Kunlun Bank Paradox" to the Evolution of a Global Parallel Financial Infrastructure

In discussions about "long-arm jurisdiction and counter-sanctions," people tend to fixate on the clash of legal clauses — what kind of Blocking Regulation the EU has issued, what kind of Anti-Foreign Sanctions Law China has passed. Yet for a younger overseas generation that follows geopolitics and fintech, one brutal reality never goes away: if your bank account still depends on a correspondent bank in New York, no matter how perfectly the law is drafted, it cannot override a red light inside the SWIFT clearing system.

The real battlefield of sanctions and counter-sanctions is not in the courtrooms of Brussels or Beijing, but in the reconstruction of the underlying financial plumbing. To understand how China responds to America's financial strangulation, we cannot stop at legal documents — we have to elevate our perspective from "legal wrangling" to a "war of financial engineering."

The starting point of this decade-long breakout is a peculiar specimen that history has largely overlooked — the "Kunlun Bank Paradox."


1. Kunlun Bank 1.0: A "Financial Firewall" Built on a Sacrificial Point

In 2012, Kunlun Bank — a subsidiary of China National Petroleum Corporation (CNPC) — was formally cut off from the U.S. dollar clearing system by the U.S. Treasury, i.e., expelled from the SWIFT network, for providing financial services linked to oil trade with Iran. In Washington's framing, this amounted to a verdict of clinical death for a financial institution.

What followed, however, was deeply ironic: far from collapsing, the "blacklisted" Kunlun Bank became the only safe channel for tens of billions of dollars in China–Iran oil trade.

Why did Kunlun Bank survive? Because China carried out a "stripping and severing" — completely abandoning Kunlun Bank's dollar business and international network, and refitting it into a single-point isolation chamber that handled nothing but China–Iran local-currency clearing and had zero overlap with any part of the American financial system. By drawing the boundary with sanctions, the Americans inadvertently created a financial "gray zone" they could not monitor at all.

But the "Kunlun model" had natural limits:

  1. Capacity bottleneck: It only worked for counterpart trade with specific sanctioned countries; it could never support a globalized firm like Hengli Petrochemical, whose credit lines routinely run into the hundreds of billions.
  2. Extremely high transaction friction costs: Funds had to circulate within specially isolated ledgers, lacking liquidity and universal acceptance.
  3. Passive defensive nature: It was a "lightning rod," not a "new highway."

Had China's de-dollarization stopped at Kunlun Bank, then in the face of America's ever-denser SDN (Specially Designated Nationals) list, mainstream Chinese financial institutions would still have had no choice but to comply before the devastating prospect of "being expelled from SWIFT." Breaking this cost asymmetry required upgrading the infrastructure itself.


2. CIPS (2.0): Building a "Renminbi Highway" That Bypasses New York

If SWIFT is the "telegraph network" of the global financial world, then New York's CHIPS (Clearing House Interbank Payments System) and Fedwire are the "central settlement machines" where money actually changes hands. Under the traditional pathway, even when two non-U.S. banks transact in renminbi, as long as one side holds a correspondent account in New York, the settlement instructions can still be penetrated and monitored by the U.S. side.

To break this bottom-layer control, China launched the Cross-Border Interbank Payment System (CIPS) in 2015.

Many overseas readers conflate CIPS with SWIFT. Put simply:

  • SWIFT only transmits messages; it does not move the money itself;
  • CIPS not only transmits financial messages (with self-developed message standards), it also provides real-time gross settlement in renminbi.

Through CIPS, participants worldwide can transfer and clear renminbi funds directly, without routing through a U.S. correspondent bank in New York. To date, CIPS has attracted over a thousand direct and indirect participants globally, covering Southeast Asia, the Middle East, Central Asia, and Latin America. The arrival of CIPS marks the upgrade of "de-dollarization" from the single-point enclave of the Kunlun Bank era to networked infrastructure.


3. mBridge and the Digital Yuan (3.0): Rebuilding Cross-Border Payments with DeFi Thinking

If CIPS is a parallel substitute built within traditional financial architecture, then China's exploration of central bank digital currency (CBDC) carries this war of financial engineering straight into a rehearsal ground for Web3 and decentralized architecture.

The Multiple CBDC Bridge project (mBridge) — jointly initiated by the Digital Currency Institute of China's central bank, the Hong Kong Monetary Authority, the Bank of Thailand, the Central Bank of the UAE, and the Bank for International Settlements (BIS) — is demonstrating a genuinely subversive power of deconstruction:

  1. Eliminating the "correspondent bank" node (Peer-to-Peer Settlement): Under the traditional SWIFT model, a cross-border transfer must pass through multiple tiers — originating bank, intermediary correspondent bank, clearing bank, receiving bank — taking days, and easily intercepted at any tier by a correspondent bank citing "compliance risk." mBridge uses distributed ledger technology (DLT) to achieve "peer-to-peer" atomic settlement between different countries' central bank digital currencies — money and goods exchanged simultaneously, arriving in seconds.

  2. Complete immunity to the "one-drop rule": Because mBridge's underlying ledger is jointly maintained by the participating central banks, the transaction process is entirely free of the dollar clearing chain and the American tech stack. The jurisdictional basis of U.S. sanctions — "jurisdiction attaches whenever dollars or U.S. correspondent banks are involved" (the so-called "one-drop rule") — fails completely here.

  3. A closed ecosystem of local-currency settlement: Middle Eastern oil exporters can receive digital renminbi or digital dirhams directly via mBridge, complete the conversion within seconds, and then use the funds to buy Chinese industrial goods. This "dollar-disintermediated" liquidity loop is fundamentally shrinking the blast radius of the SDN list.


4. Conclusion: Financial Engineering Sets the Ceiling of the Legal Battle

Back to the original question: why did Europe's Blocking Regulation become thirty years of paper talk without a single shot fired? Because Brussels offered companies only a legally "hollow permission," without building them a "parallel shipping lane" on which they could safely sail out. Faced with the devastating risk of "being kicked out of SWIFT," the rational choice for companies was inevitably to submit.

China's evolutionary logic in counter-sanctions is entirely different: law is a declaration of political will; parallel infrastructure is what gives enforcement its backbone.

From Kunlun Bank's extreme passive isolation in 2012, to the parallel network buildout of CIPS, to the next-generation decentralized cross-border payment architecture represented by mBridge, China is assembling a tech stack that does not depend on the dollar-SWIFT hegemony.

De-dollarization is never an overnight political declaration; it is an immensely intricate project of "heavy financial engineering," one that lives and dies by code and architectural design. Only when the parallel payment and clearing pipelines are wide enough and liquid enough do the legal clauses of "non-recognition, non-enforcement, non-compliance" truly acquire the force of a dimensionality-reduction strike.
